When designing a holistic FIRE tax strategy, the Health Savings Account (HSA) is unparalleled. It is the only account in the US tax code that offers three distinct tax benefits:
- Tax-Deductible Contributions: Money goes in tax-free, lowering your current taxable income. If contributed via payroll deductions, it also bypasses FICA taxes (Social Security and Medicare), a rare 7.65% immediate bonus.
- Tax-Free Growth: Investments inside the HSA grow without capital gains taxes or dividend drag.
- Tax-Free Withdrawals: Money comes out tax-free as long as it is used for qualified medical expenses.
The Stealth IRA Strategy
The standard way people use an HSA is to put money in and immediately use the debit card to pay for a doctor's visit. This is highly inefficient for FIRE.
Instead, follow this strategy:
- Max out your HSA contributions every year.
- Invest the HSA funds in low-cost index funds within the account.
- When you incur medical expenses, pay for them out-of-pocket using your regular checking account.
- Save the receipt (digitally scan it and back it up).
- Let the invested HSA funds compound for decades.
The IRS does not specify a time limit for reimbursing yourself. You could pay for a surgery today, let the HSA grow for 20 years, and then submit the 20-year-old receipt to pull out the exact cost of the surgery completely tax-free. It functions as a "Stealth IRA" that bridges the gap in early retirement.
What if I don't have medical expenses?
A common fear is "overfunding" an HSA. However, at age 65, the rules change. You can withdraw funds from an HSA for any non-medical reason without paying a penalty. You will simply pay ordinary income tax on the withdrawal, exactly as you would with a Traditional 401(k) or IRA. It essentially becomes a Traditional IRA at age 65, making the downside risk virtually zero.
